Credit Default Swap is financial instruments that provide insurance against a credit event. CDS is a credit derivative contract between two counterparties. CDS contract is not actually tied to a bond, but instead references it. For this reason, the bond involved in the transaction is called the "reference obligation" and the company involved is called "reference entity". The CDS contract buyer makes periodic ‘premium’ payment to the contract seller. The seller of the contract assumes the credit risk and is obligated to pay only if a negative credit event occurs over the contract’s life.
